Vanessa George, who worked at the Little Ted's nursery in the Laira area of Plymouth, Devon, has been charged with seven offences including sexual assault and making and distributing indecent images of children.
The 39-year-old from Douglass Road, Efford, near Plymouth, is married with two teenage daughters. She remains in custody at Charles Cross police station in the city and will appear at Plymouth Magistrates' Court on Thursday.
Horrified parents have been asked by police if they can identify their children in images found during the "disturbing" investigation which is focused on the site where babies and toddlers are looked after.
A "small number" of pictures said to have been discovered on a camera phone are believed to have been taken inside the nursery.
Little Ted's, which operates from Laira Green Primary School and Laira United Church Hall and caters for about 60 children, has been closed and police have given no indication of when it will resume business.
The arrest of George follows alleged communication between her and father-of-one Colin Blanchard, 38, from Littleborough, near Rochdale, who was charged with possessing and distributing indecent images on Tuesday.
Head of Devon and Cornwall CID, Assistant Detective Chief Superintendent Russ Middleton said: "It's safe to say we believe some of the images would have been taken within the nursery - but others it's impossible to say where those would have been taken."
Accompanied by Chief Superintendent Jim Webster, members of the Crown Prosecution Service and local authorities, Mr Middleton said the children in the images "may never be identified".
He said: "Our priority is to maintain and build upon our relationship with the families of any potential victims. We are also focusing on our attempts to identify the children contained within the images. This is a very difficult task due to the nature of those images.
"At this time we have been unable to identify any individual children. And it's right to say that some images may never be identified. We've got specially trained officers looking at the images. We've a large number of images, and the potential is there for many more to be identified."
"We also have computers, laptops and documentary evidence to look at. At the moment there's a small number on a camera phone, but as you can imagine we could be talking about hundreds or thousands of images with the other media we are yet to detail."
Mr Middleton confirmed the children were all under four years old and the images were graded one to four in seriousness, with five being most serious. He also said a caravan in Padstow, Cornwall, had been searched as part of the investigation.
Computer equipment, including a disc containing images of "a serious nature", were among the items seized during the operation.
Devon and Cornwall Police said in a statement that officers are still speaking to staff at the nursery as well as parents of children who attend.
Children in the nursery are aged between two and five, but youngsters up to 11 can attend breakfast and after-school clubs.
