Jan 8 - Singapore state investor Temasek Holdings [TEM.UL] said it converted its 13.7 percent stake in Merrill Lynch & Co Inc into Bank of America Corp <BAC.N> stock, in a move that will reduce the value of its investment in Merrill by more than $2 billion.

In a filing with the U.S. Securities and Exchange Commission, the company said it received 0.8595 of Bank of America common stock for each Merrill share.

Temasek was Merrill's largest shareholder, holding 219.7 million shares, which it had bought at an average price of $23 to $24 a share.

After the conversion, Temasek holds about 189 million shares of Bank of America.

Bank of America shares closed at $13.71 Wednesday on the New York Stock Exchange, bringing the stake's value to $2.59 billion. Temasek now holds a stake of about 3.8 percent in Bank of America, which had 5.02 billion shares outstanding as of Oct. 31.

On Jan. 1, Bank of America completed its purchase of Merrill Lynch, creating the largest U.S. bank. (Reporting by Amiteshwar Singh in Bangalore; Editing by Pratish Narayanan)

It may not be that bad.

Agree that Temasek may be sitting on significant paper losses related to his holdings in ML. Excluding hedges, the unrealised losses could total to more than $2bn.

A glaring concern is that ~40% of its portfolio is in the FIG (financial institutions group) sector and there may be paper losses on other investments in Barclays, Bank of China, and China Construction Bank.

However, between 1Q to 3Q2008, Temasek may already have sold more than 30MM of ML shares albeit at possible low prices in an attempt to lower its losses.

It could have been a lot worse. Please recall that Temasek’s initial investment allowed it to buy more than 104m shares at $48 / share.

BUT after ML did its round of bank capital raising in July, the terms of Temasek’s original investment were reset. This effectively bought Temasek 151m new shares in Merrill for just under $6 per share, bringing the average price paid per Merrill share to a little over $23.

BofA agreeing to buy Merrill in an all-stock deal (ML at $29 per share) may be a mitigating factor to reduce / annihilate most of its losses.

But let's see how this unfolds. You can observe that BofA's share price since has slumped. A most recent credit downgrade has hit not only it's debt but also equity.

Let us be reminded that BofA still has exposure to risky / toxic assets (credit card receivables and home loans) although it has bolstered its bank capital. Hence, there will definitely be room for further writedown. It'd be interesting to watch this space.

P/S: investing in BofA may not be a bad idea if we assume a medium to long-term investment horizon.
